1. Investment Thesis — Base Case

Follow the money behind India's record reserves. The RBI's special swap window raised roughly $136bn by end-August, some 92% through FCNR(B) deposits [17], pushing reserves past $750bn and pinning USDINR below 96. That is borrowed stability: dated foreign-currency liabilities dressed as accumulation, while the same operation flooded onshore rupee liquidity and depressed the carry that would otherwise defend the currency. With CPI at 4.82% against US 3.4% [7] and the policy spread near 125bp, the base case is a managed grind higher — steps, not a crash.

  • Inflation gap near 1.4pp plus a 125bp policy spread implies purchasing-power drift of roughly 2-3% annually.
  • The path from 95.9 to about 111 by 2031 equals 3% yearly depreciation, below the 2022-2026 realised pace.
  • Forwards discount only about 1.5% annually, so long-dollar carry costs less than the projected spot drift.

2. Scenarios & Signals

Bull case

The bull case for USDINR activates when energy and funding stress arrive together. Sustained Brent above $120 from renewed Hormuz disruption widens India's past 3% of GDP just as the FCNR(B) cohort demands rollover, turning headline reserves into visible dollar outflow. Portfolio investors extend the March 2026 exodus, the forward book is exposed, and the RBI concedes level to preserve ammunition. Spot clears 120, rewarding long-dollar forward positions decisively.

Bear case

The bear case needs two things simultaneously: peace in the Gulf and a Fed pivot. Brent back toward $60 halves India's oil trade deficit and drags CPI under 4%, while US disinflation permits 200bp of cuts that re-widen the real differential toward the rupee. Liberalised long-dated sovereign bonds then attract index-driven inflows [6], and organically rebuilt reserves let the RBI buy dollars on dips. USDINR retraces to 89-91, stranding long-dollar carry.

Current crowd narrative

The consensus treats record reserves as settled proof of stability: Trading Economics models see 94.7 this quarter and 93.1 in twelve months [4], implying rupee appreciation. Sell-side commentary anchors on the RBI's $750bn war chest and September's sharp correction below 95 [17]. The anchoring bias is simple: participants read reserve size as reserve quality, ignoring that 92% of the recent build arrived as dated FCNR(B) liabilities.

Alpha-gap assessment

The crowd overestimates the rupee, so USDINR is underpriced. The blind spot is balance-sheet composition: the RBI's swap window raised $136.3bn, $126bn of it FCNR(B) deposits [17], which simultaneously flooded onshore liquidity to a four-year high and depressed overnight rates. That is an apparent strength financing a weakness — the very operation that lifted reserves destroyed the carry that defends the currency. With the policy spread at roughly 125bp and inflation 1.4pp higher than America's [7], forwards discount too little depreciation.

Convergence catalyst

Watch the weekly RBI statistical supplement once the special FCNR(B) window lapses [18]. The first sequence of reserve declines alongside stable spot will reveal intervention burn rather than organic accumulation. Expect that signal between Q4 2026 and Q2 2027; the first observable repricing is a widening NDF premium over onshore forwards.
